See, now as far as I can tell this is what happens, this is my best understanding:

It is NOT a hallucination. The night when Donnie is called out of his room by Frank, a Tangent universe is created, a universe that is highly unstable and will collapse in 28 days. We know this because the text in the movie (between scenes) tells us that the way we know a tangent universe is created is by the appearance of an artifact, which in this case is the Jet Engine. In the movie, the book says that if the wrongs committed in a tangent universe are not corrected then the collapse of the tangent universe will also cause the real universe to collapse. Writing the wrongs, and closing the universe is the task of what the <i>philosophy of time travel</i> calls the Living Receiver who I assume is meant to be Donnie.
There are two types of people in this tangent universe. The manipulated dead, or those who die in the tangent universe (but otherwise would not have died in the real universe, for instance Frank the bunny) and the manipulated living, who are the people that are close to Donnie and also who help Donnie come to understand what is going on and what he must to in order to close the tangent universe, and die by the Jet Engine.
In the end, Donnie realizes what has happened and that he must use the portal above his house at the end to go back to the point where he was supposed to have died, we see the word 'Purge' a lot, so I would assume thats like saying the wrongs in the Tangent Universe have been purged. He chooses this time to stay in his room and die beneath the Jet Engine...

That was lengthy but thats what I at least think happened. I think its A LOT more complicated than a mere hallucination.

It is not a hallucination.
Basically the kid has to travel through time to fix something that should have happened. He needs to kill himself before Halloween because he was supposed to die then. Because the mess up created an alternate universe, alternate universes cannot last for more than a month. It would be better if you stated the questions you had.

See, I thought of the movie as a statement on the ideas of determinism vs. free will, with the point of the movie being that Donnie has a choice as to how his life will turn out. He's presented with a choice between two possible futures (or possible universes), and after living out the consequences of one he chooses to take the other path, i.e. death.

That said, f'nar's interpretation makes a lot of sense too.
