WIRING IN A SWITCH ???

This was for a tone switch, but the wiring is the same if you use a diode instead of the capacitor shown (Orange.), and disregard the resistor.
 
What is the 3rd lug for?

When you throw the switch one way the center lug is connected to the right lug, when you throw the switch the other way the center lug is connected to the left lug. You have an effect that you want to turn on and off so you only need two of the lugs. You could use the switch that you have to select between two different effects by connecting the other effect to the other outer lug but keep in mind in that case one effect or the other would always be selected.

For the use that you are making of the switch you could easily have used a two lug on/off switch instead. We all commonly use parts from our parts bin and if we have a three lug switch and need only two we just use two and don't bemoan the "waste" of the third.

Having said that, I think people are assuming that you want to connect one side of the diode to ground and switch it on and off by connecting the other to the pickup. You referenced a specific distortion circuit that I am unfamiliar with but which others seem to know about and that was their recommendation. If you want the diode to go in series with the pickup output lead then you could wire the pickup to the center lug, the output to one outer lug, and the diode across the two outer lugs. In line6man's diagram you would remove the orange capacitor, wire the input to that lug, and put the diode where the resistor is shown. That would allow you to either use or bypass and isolate the diode. It is possible to wire the series diode in other arrangements that do the same thing, or to wire a series diode with a simple on/off switch with two lugs.

Thanks, I understand better now, only thing is which wires do I use for input and output.?
